A demerit good is a good or service based offering, the consumption of which is unhealthy, undesirable or negative to human health. It may also have other perceived negative societal effects. Such de-merit goods will lead to over-consumption if they are left to market forces. Things like tobacco, alcoholic beverages, drugs, prostitution, and gambling fall under demerit goods. There is a stark difference between a demerit good and a negative externality. Since these goods belong to demerit category, the government levies a heavy taxes on them and in some cases also regulates the consumption by controlling advertising or completely banning the usage. A negative externality is seen when a good has negative effects on those who may also not consume them directly. Things like pollution that in-turn cause negative impacts on those not directly creating it come under the purview of negative externality. Similarly, cigarettes cause passive smoking based harmful effects to the people next to the smoker as well. A demerit good on the other has consumption-based effects on the consumer itself.The two fundamentally different economic views, Welfarism and Paternalism take the concept of demerit goods rather differently. Welfarism believes in the fact that the consumer purchases de-merit goods for reasons known to him and should not be judged in a negative societal framework.
